Forex trading can be done in two ways: Single Payment Option Trading (SPOT) and Forex Option Trading. Forex Option Trading is the most common kind of trading preferred by brokers. Also known as the Call/Put options, this method is similar to the stock option.

What is Forex Option Trading?

Brokers opting for Forex Option Trading avail the traditional options of trading. They are given a chance to buy from the option seller at any particular time and price. However, the brokers just have a right and are not obliged in any way.

Forex Option Trading takes place Over the Counter (OTC). This makes way for the traders to select the date and price for the validity of the option. The traders are then provided with the quote, which states the premium that has to be paid to acquire that particular option. In Forex Option Trading, a trader ought to buy a ‘put’ along with the purchase of a ‘call’.

A trader may be worried that the price of a certain currency, say, the US Dollars will go down in the following few months. The trader can then buy an option which will basically lock the present exchange rate. The time period of the locking of the value of USD will also be determined by the seller. This time period generally varies between 30 days to six months. The trader can set the amount to be invested as well. Hence, Forex Option Trading means that the trader wants to sell a certain amount of currency within a stipulated period of time, but he or she is worried that the value might drop. So, he/she has locked that exchange rate for a certain period of time.

The trader can sell the currency within that period of time exercising his or her right. Traders with Forex Option Trading can sell their currencies at different rates because the exchange rate was locked. However, the trader is not obliged to sell the currency within that time. The trader can choose to do nothing within the expiration of the option. In that case the trader loses nothing except the premium that was paid for the option.

Types of options in Forex Option Trading

A broker gets to choose from two kinds of traditional options while opting for Forex Option Trading. The first is the European Style, which can be exercised only when the option will expire. The second is the American Style, which can be exercised at any point of time till it expires.

Advantages of Forex Option Trading

Forex Option Trading allows traders to pay lower premiums. Brokers can be more flexible if they are using the American style of the Forex Option Trading. This is because they can be bought and sold before it gets expired.

Disadvantages of Forex Option Trading

Setting and executing Forex Option Trading requires more time and skill. Using options in Forex Option Trading can be challenging. However, an experienced and skilful broker will be able to use all the tools to his or her advantage and increase the bottom line.
